The Fed's balance sheet size and composition affect financial conditions independently of the rate decision. Reductions in Treasury holdings and mortgage-backed security roll-offs tighten conditions even without rate increases. Monitoring balance sheet announcements alongside rate decisions gives a more complete picture of the monetary policy stance.
For practical implementation, build a Fed calendar into your trading process. Mark FOMC meeting dates, minutes release dates, dot plot updates, and scheduled Fed speeches. Before each event, understand the market's expectation (priced through fed funds futures) and assess the risk of a surprise. After each event, analyze the immediate reaction and determine whether it is likely to persist or reverse. This structured approach turns Fed communications from noise into actionable signal.
